I'm making Sew Beautiful "Natalie" for 8 yr. old GD for Easter. What is best fabric for lining?
Should I treat the skirt as underlining and hem as one piece? Or hem separately?

If you used another light cotton for the lining, then they would behave both the same, and you could still iron the whole dress pretty easy at all one temp without paying attention to if a hot iron for cotton, might melt some polyester lining instead. Liberty Cotton does wrinkle up in the wash a bit, so you would probably have iron it afterwards. I'm a pretty heavy handed ironer, (most things one temp and hot with steam) so I kind of always try to consider those things. On the top part bodice that is sleeveless, if you had enough Liberty scraps left over, after cutting out to even line it in self fabric on the bodice part, then you could not even ever see any different looking lining fabric ever though a open arm hole too. If I were making it, and skirt portion to be lined I think I would let it hang from the waist area down to real dress hem separate and freely most likely, and maybe just a bit shorter.
